We allocate ranges from N to uint32 throughout the possible item ids for each item type, each virtual item gets a item DBC entry that gets recycled

In a sense I guess, other than the server considering virtual items the same as normal items, we just detour if the item isn't a stock template then do our own handling for generation and entry assignment etc
