In the same folder as Wow.exe there is a folder called Cache. Close the game, delete that folder and start the game again.

does that mean that in game items are not generated as soon as they drop, but in advance? e.g. when you go into the Deadmines all the loot is generated and cached at that point?

It's generated when you look at it, or however you want to phrase it. At least as far as I know.
